Learn How to Calculate Annual Premium Equivalent in Insurance

In India’s insurance sector, the Annual Premium Equivalent is a widely used metric for measuring and comparing new business sales performance of life insurance companies.

Many IRDAI-registered private life insurers like SBI Life, HDFC Life and ICICI Prudential use this metric. In this blog post, we shall discuss Annual Premium Equivalent in life insurance in detail and explain to our readers how to calculate it.

What is Annual Premium Equivalent (APE) in Life Insurance?

Annual Premium Equivalent, shortened as APE, is a method used to measure new business sales in the life insurance industry. It helps insurance companies compare different types of policies on the same basis.

APE in life insurance is calculated by adding the annual premium from new regular premium policies to 10% of the first premium received from single premium policies during a specific period. The APE metric makes it easier to measure as well as compare the company’s sales even when it sells different types of insurance plans.

A high APE suggests that the company is bringing in a high volume of new business sales. On the contrary, a low APE suggests that the company is bringing in a low volume of new business sales.

Why is APE used in the Insurance Industry?

APE helps insurance companies measure and compare their sales of regular premium and single premium policies on equal footing. It makes it easier to understand how well the life company is selling different types of life insurance plans.

Companies also use APE to check the performance of their sales teams and agents. Investors and financial analysts also use APE so as to understand the company’s growth and overall business performance.

APE Calculation Formula: Learning How to Calculate APE

The formula for APE calculation life insurance is as follows:-

APE Calculation Formula = Annualized Regular Premium + 10 % of Single Premium (incl. Premium for Top-ups).

Where, Annualized Regular Premium = Premium per Installment x Number of Installments in a Year.

Example

Now, with the help of an example, let’s understand how to use this formula.

Let us suppose there’s a life insurance company called XYZ Insurance Company. This company sells regular premium policies with an annualized regular premium of Rs. 5,00,000 and single premium policies amounting to Rs. 10,00,000.

Using the formula provided earlier:-

  • APE = Rs. 5,00,000 + 10% of Rs. 10,00,000

  • APE = Rs. 5,00,000 + Rs. 1,00,000

  • APE = Rs. 6,00,000

Therefore, the APE of XYZ Insurance Company for the given period is Rs. 6,00,000. Using this standardized benchmark, the company can compare its business growth on a strictly equitable basis.

In A Nutshell

In the life insurance sector, many specialized metrics are used to measure the financial strength and sales performance of the life insurance businesses. Among them, APE is one of the most commonly used metrics. To calculate APE, you need to add 100% of the annualized regular premiums to 10% of single premiums, including top-up premiums. Generally, when the APE is on the higher side, it indicates that the company is selling a lot of new policies and growing at a fast pace. In contrast, when the APE is on the lower side, it indicates that new sales are pretty slow and business growth is dropping.
